Investment Highlights

*Early-Mover Advantage: *With over 700 cars sold, Tesla, in our view, is the first to achieve commercial scale in sale of high performance electric cars. We note that Tesla has booked over 1500 order already for Model S to be launched in 2011.

*In-House Battery Pack Technology: *Unlike many of its competitors, Tesla has developed its own battery pack. We note that battery packs account for 30 – 40% of a car’s cost, offering Tesla significant advantages as it scales. The company should also be able to sell its battery pack (which boasts of high performance to weight ratio) on an OEM basis to other manufacturers.

*Tax Incentives Could Expand the Niche Market of Early Adopters: *Electric and hybrid vehicle makers and owners have been offered various incentives such as government loans, tax credits and free parking, enhancing their appeal when compared to traditional high performance cars such as those made by Porsche.

Valuation:

We used three methods to arrive at a valuation of $XX – $XX for Tesla, or an estimated price per share of $XX – $XX. There should be an upside if Tesla finds traction as an OEM supplier of battery modules.

Investment Concerns

*Lack of Significant Cost or Performance Advantage Over Conventional Cars: *The cost of ownership for Tesla Roadster is significantly higher than for comparable alternatives such as Porsche 911. We are concerned that this factor may limit the appeal of the car to the so called green crowd. The more attractively priced $50k Model S could take another two years before achieving any traction.

*Safety Issues Could Still Crop Up: *Li-Ion battery technology is notorious for overheating. The company has sold only several hundred cars – not enough of a sample size to extrapolate to long term reliability under more severe usage or weather conditions.

*Competition Could Intensify: *In the next 2-3 years, the launch of a slew of high-performance electric and hybrid cars is expected. In addition, specialized battery developers like BYD could forward integrate and offer cars on their own or with new partners. BYD, in particular, has formidable battery technology and vast scale.
